Everything You Need to Know About Finance and Investing in Under an Hour Watch the newest video from Big Think: 🤍 Join Big Think Edge for exclusive videos: 🤍 Bill Ackman is one of the top investors in the world, and he's said that he's aiming to have "one of the greatest investment track records of all time." As the CEO of Pershing Square Capital Management, the hedge fund he founded, he oversees $19 billion in assets. But before he became one of the elite, he learned the basics of investing in his early 20s. This Big Think video is aimed at young professionals just starting out, as well as those who are more experienced but lack a financial background. Ackman takes viewers through the founding of a lemonade stand to teach the basics, explaining how investors pay for equity, a word interchangeable with "stock." In the example, the owner starts with $750, with $250 of that coming from a loan. WILLIAM ACKMAN: William Ackman is founder and CEO of Pershing Square Capital Management. Formed in 2003, the hedge-fund has acquired significant shares in companies such as JC Penney, General Growth Properties, Fortune Bands and Kraft Foods. Ackman advocates strategies of "activist investing," the practice of using stock shares in publicly-traded companies to influence management practices in a way that benefits shareholder interests. TRANSCRIPT: Hi, I'm Bill Ackman. I'm the CEO of Pershing Square Capital Management and I'm here today to talk to you about everything you need to know about finance and investing and I'm going to get it done in an hour and you’ll be ready to go. How to Start and Grow a Business So let’s begin. We’re going to go into business together. We’re going to start a company and we’re going to start a lemonade stand and now I don’t have any money today, so I'm going to have to raise money from investors to launch the business. So how am I going to do that? Well I'm going to form a corporation. That is a little filing that you make with the State and you come up with a name for a business. We’ll call it Bill’s Lemonade Stand and we’re going to raise money from outside investors. We need a little money to get started, so we’re going to start our business with 1,000 shares of stock. We just made up that number and we’re going to sell 500 shares more for a $1 each to an investor. The investor is going to put up $500. We’re going to put up the name and the idea. We’re going to have 1,000 shares. He is going to have 500 shares. He is going to own a third of the business for his $500. So what is our business worth at the start? Well it’s worth $1,500. We have $500 in the bank plus $1,000 because I came up with the idea for the company. Now I'm going to need a little more than $500, so what am I going to do? I'm going to borrow some money. I'm going to borrow from a friend and he’s going to lend me $250 and we’re going to pay him 10% interest a year for that loan. Now why do we borrow money instead of just selling more stock? Well by borrowing money we keep more of the stock for ourselves, so if the business is successful we’re going to end up with a bigger percentage of the profits. So now we’re going to take a look at what the business looks like on a piece of paper. We’re going to look at something called a balance sheet and a balance sheet tells you where the company stands, what your assets are, what your liabilities are and what your net worth or shareholder equity is. If you take your assets, in this case we’ve raised $500. We also have what is called goodwill because we’ve said the business—in exchange for the $500 the person who put up the money only got a third of the business. The other two-thirds is owned by us for starting the company. That is $1,000 of goodwill for the business. We borrowed $250. We’re going to owe $250. That is a liability. So we have $500 in cash from selling stock, $250 from raising debt and we owe a $250 loan and we have a corporation that has, and you’ll see on the chart, shareholders’ equity of $1,500, so that’s our starting point. Now let’s keep moving. What do we need to do to start our company? We need a lemonade stand. That’s going to cost us about $300. That is called a fixed asset. Unlike lemon or sugar or water this is something like a building that you buy and you build it. It wears out over time, but it’s a fixed asset. And then you need some inventory. I just was curious about where people were with this at this point. This was in 2016. We had 50 people in the room. We circled up and we went around the room, just say something about your relationship with money. And I realized every person in that room was in fear about money. From the 80 year old who I know has millions of dollars to the 20 year old who's like already $20,000 in debt. And it just, honestly it infuriated me like what kind of society requires that everybody participate in something that terrifies them. This feels so amiss to me. DANIEL KAHNEMAN: People are not fully rational and they make many choices that if they reflected upon them they would do differently. There's no question about that. The major tendency is people tend to frame things very narrowly. They take a narrow view of decision making. They look at the problem at hand and they deal with it as if it were the only problem. Very frequently it's a better idea to look at problems as they will recur throughout your life and then you look at the policy that you're to adopt for a class of problems. Difficult to do would be a better thing. People frame things narrowly in the sense, for example, that they will save and borrow at the same time instead of somehow treating their whole portfolio of assets as one thing. If people were able to take a broader view they would in general make better decisions. So that is certainly one of the weaknesses of human decision making. We call it narrow framing. Four layers of financial independence ROBIN: First of all, I'd like to distinguish between independence and freedom. So, financial freedom is like freeing your mind. Financial freedom is understanding that I'm me and there's an economy out there and I have a relationship with it but it doesn't run my life. It's freeing my mind from the messages of the consumer culture, the messages of the economy. The messages that a house is a starter house. No, that's my house. I could die in my house. It's like there's so many presumptions that drive us into waste slavery, debt, and it doesn't matter whether you are at the low end or the high end. If you are engaged in that sort of anxious process of more, more, more, you are not free. So the first layer of financial independence I talk about is this freedom of the mind. This freeing your mind. Of saying like I am sovereign. The economy is secondary. I will move my sovereign self into the economy for my own purposes rather than I am a schlump, the economy is my mega-boss and I don't know, my boss seems to be as big as the sky and so I will just let my life be run by my boss and the tax system and I'm just going to let myself be run by this thing. No. So you are sovereign beings so that's your first layer of financial independence is your own sovereignty. And then the second layer is to get out of debt. And for some people debt feels endless. And the first step to getting out of debt is stop going into debt. There's many people who have written to us who flatten their debt in a couple of years. Impossible debt. Debt that was going to be endless. They would die with this debt. And once they see what the debt is doing to them in terms of the actual opportunities, the future opportunities of their lives, that's the sort of link that we try to get people to make so that something in the future is more important than the immediate pleasure of buying one more tchotchke that you're never going to use... When we got started in real estate investing, we didn't have the money or the credit to able to start investing in real estate. One day, we stumbled across the concept of seller financing and a light bulb went off in our head. For us, owner financing became the great equalizer when it came to going after even multi-family real estate deals. A lot of gurus make owner financing complicated or they make it sounds really hard. Let me break this down easily for you. Let's say we're looking at a 10 unit apartment building. Traditionally, you would go to the bank and the underwriter would assess the risk of lending the money out to you to buy the property. Now, if you go through bank financing, there's a lot of hoops that you'll have to jump through. That includes appraisal, underwriting, turning in financial statements, and there's a time period of waiting for the loan docs until you can actually close. Sometimes, banks may require even an inspection done on the property. With Owner Financing, the seller acts as the bank and luckily, there aren't a whole lot of hoops like the traditional route. The fastest we've closed on an owner financing in just 3 days! That's fast! And there are benefits for the sellers to finance your purchase 1. The seller gets to earn interest 2. Seller continues to receive a monthly payment with little to no risk. 3. Seller no longer has to worry about the maintenance 4. Seller no longer has to manage the property. To summarize, the benefit of seller financing for you (the buyer) is: 1. There's no credit check for you. 2. It's fast close 3. No income verification from the seller 4. The terms are highly negotiable. 5. How to capture 121 capital gain exclusion, which allows you to sell your personal residence that you’ve lived in for two out of the past 5 years and exclude up to $250,000. Now here’s what happens when you take that installment sale. So you may go to your CPA, who will tell you, if you do this you’re going to be PAYING tax on all of the capital gains, because you’re not taking it all in year one. You’re spreading it out over 30 years. So the CPA will tell you from a tax standpoint, it doesn’t make sense to do this. Here’s what you tell them. You can opt out of the installment sale treatment in year 1 and treat all of that gain as being recognized in year one. This won’t be taxable to you because you can excuse up to $250,000. Therefore, as you receive those payments in the future, they’re completely TAX FREE. If you're in the market for seller financing, this is what you need to know. Many buyers are looking for several finance deals because they cannot qualify for credit or they do not want to pay as much down for land. This is what you need to watch out for. I have represented buyers many times with the seller financing deals and this is my experience with a lot of them. All these key statements I'm going to repeat are negotiable with a conventional loan price. They're not going to be negotiable on that price. Percent down, it can be from 5% to 15%. You're going to pay for the survey, you're going to pay for the title policy. That's just some of the stuff I've seen. I always recommend my buyers to go in and improve their credit, get save up the cash, and then go look for a property because the deal is going to be way more negotiable when you do that and you're going to save tons of money when you do this.
